Meaning
Financial deductions are applied to the collateral value of finished inventory to account for the specialized materials required to prepare goods for shipment. Establishing a packaging reserve ensures that lenders do not over-advance funds against products that cannot be sold without their branded or protective containers. This reserve represents the estimated cost of the boxes, pallets, or labels necessary to make the raw inventory marketable.
The deduction remains in place as long as there is a mismatch between the volume of stored products and the availability of their specific packaging materials.
Asset Adjustment
Standard asset-based lending formulas require adjustments to the value of raw and finished inventory. A packaging reserve is subtracted from the gross value of the eligible inventory because un-packaged goods are difficult to liquidate during a company default. Wholesale buyers rarely purchase bare, unbranded products unless they receive steep discounts to cover the cost of sourcing replacement containers.
This adjustment ensures that the reported collateral value reflects the true net recovery value under liquidation conditions.
Material Obsolescence
Branded packaging materials hold almost zero liquidation value on the open market. Since customized boxes cannot be resold, their cost must be separated from the value of the generic inventory. When product lines are discontinued, the associated packaging reserve is adjusted to prevent borrowing against obsolete materials.
Borrowing Capacity
Calculated borrowing limits are lowered when the costs of packaging and distribution rise relative to product value. Operating companies must manage their supply chain carefully to ensure that packaging reserves do not trigger a margin call or a reduction in available credit. If the cost of sourcing cardboard or plastic containers increases, the lender increases the reserve, which reduces the borrower’s liquidity.
This mechanism forces the borrower to maintain balanced inventory levels of both finished products and their corresponding shipping materials.
