Meaning
Contractual arrangement providing use of equipment or machinery in exchange for scheduled payments. An asset finance lease transfers the risks and rewards of ownership to the lessee without transferring legal title until specific conditions are met. This arrangement differs from an operating lease because the primary period of the contract covers the majority of the economic life of the equipment.
Ownership Transition
Legal possession remains with the lessor while the lessee maintains the equipment and records it as an asset on their balance sheet. The asset finance lease usually includes an option for the lessee to acquire full title at the end of the term for a nominal sum. Capital remains available for other operational needs while the asset generates revenue.
Capital Recovery
Rental payments are structured to recover the full cost of the equipment plus a profit margin for the financier. Finance charges are spread over the duration of the asset finance lease using an actuarial method. High upfront costs are avoided.
Tax Position
Depreciation benefits typically sit with the lessee in many jurisdictions. Interest components of the payments under an asset finance lease qualify as deductible expenses. This structure helps organizations manage cash flow and tax liabilities simultaneously.
If the lessee defaults, the lessor retains the right to repossess the physical asset to mitigate financial exposure. The agreement allows for the acquisition of high value technology without immediate capital depletion.
