Meaning
Independent valuation services assess the net orderly liquidation value of a manufacturer’s stock to establish a realistic borrowing limit. An inventory appraisal provides a third-party audit of the raw materials, work-in-progress, and finished goods held by the borrower. This assessment ensures that the lender has an accurate picture of what the assets would bring in a rapid sale, establishing a valuation separate from the borrower’s book value.
Valuation Process
Specialized appraisers visit the warehouse to count the stock, verify its condition, and analyze historical sales data. During the inventory appraisal, the team separates slow-moving or obsolete items from high-demand stock to determine the recovery percentage. This process is essential when a company is transitioning from pilot runs to high-volume manufacturing, as it establishes the baseline asset value and identifies any discrepancies in the stock records before they can disrupt the funding line.
Risk Assessment
Lenders use the appraisal results to adjust the advance rates for different categories of stock. If the inventory appraisal reveals that a large portion of the work-in-progress consists of custom parts with no external market, the advance rate for those items is set to zero. This calculation prevents the bank from over-extending credit against unsellable materials.
Scaling Integrity
Conducting these valuations regularly is a condition of most large asset-based credit facilities. The inventory appraisal must be repeated annually, or even quarterly if the company is scaling up rapidly and introducing new product lines. This frequency ensures that the borrowing base stays aligned with the real-world market value of the company’s assets.
