Meaning
Asset worth in an accelerated sale scenario reflects the minimum expected recovery under distressed conditions. Appraisers calculate forced liquidation value by assuming a transaction must occur within a very short timeframe, often under ninety days. This figure is typically lower than fair market value because it lacks the benefit of typical exposure to potential buyers.
It applies specifically to scenarios where a seller is under extreme pressure to generate cash.
Recovery Calculation
Financial institutions use this metric to determine the safety margin of a loan secured by physical machinery. A manufacturing plant with high theoretical capability might have a low recovery value if the equipment is highly specialized and difficult to relocate. The cost of calling a default early is measured against this floor.
Market Pressure
Throughput at an auction house or a private liquidation sale determines the actual realized price of the assets. If the market is flooded with similar equipment, the demonstrated rate of recovery will fall below the initial forecast. These fluctuations are a risk that lenders must account for in their capital reserves.
Lending Assessment
Assessments assume that the seller acts with urgency and the buyer acts with knowledge of that distress. Valuation accuracy determines the final risk.
