Meaning
Risk mitigation measures in secured lending involve applying a percentage reduction to the market value of assets pledged as security for a loan. These adjustments, known as collateral haircuts, protect lenders against sudden declines in the value of the underlying assets before they can be liquidated in a default scenario.
Asset Valuation
Market fluctuations require lenders to establish a valuation cushion that reflects the historic price volatility of the specific security or property being pledged. Highly liquid treasury bills require a much smaller deduction than equities or specialized manufacturing equipment. This variance ensures that the outstanding loan balance remains fully covered even during a market downturn.
Asset managers review these allocations monthly to adjust to changing market conditions.
Risk Margin
Loan agreements specify the initial margin and maintenance margin that the borrower must sustain throughout the life of the transaction. If the asset value drops below the established threshold, the lender issues a margin call requiring the borrower to provide additional security or cash.
Liquidation Protection
Financial institutions calculate these deductions to account for the transaction costs and time delays involved in selling seized assets. Specialized assets that cannot be sold quickly require a higher safety margin to absorb potential price erosion during the sales process.
