Meaning
Legal rules established in financial contracts determine the sequence of cash distributions to creditors and equity holders during the life of a loan or liquidation. This structured order, known as the priority of payments, dictates that senior obligations are paid before junior claims receive any cash. This mechanism reduces the risk of loss for senior lenders by giving them preferential access to incoming revenues.
It is the core operational principle in structured debt and securitization transactions.
Seniority Rank
Debt instruments are classified into distinct tiers based on their level of credit risk and repayment order. The priority of payments ensures that cash distributions satisfy administrative expenses and senior interest before any principal is repaid to lower tiers. Junior lenders accept higher risk in exchange for higher yields, knowing they will only receive payments after senior tiers are fully satisfied.
This hierarchy is strictly enforced by the administrative trustee.
Disbursement Order
Scheduled payment dates trigger the application of available funds to the contractually defined tiers. The calculation of the priority of payments relies on precise accounting from the collection period. The trustee allocates cash based on the generated disbursement report, ensuring transparency for all participating investors.
Shortfall Resolution
Payment structures must handle scenarios where cash flows are insufficient to cover all scheduled obligations. If the generated revenues fall short of the required amounts, the priority of payments allocates the remaining cash exclusively to the highest unpaid tier, while lower-tier interest payments are deferred. This deferral protects the principal of senior lenders and prevents a minor revenue drop from triggering an immediate corporate bankruptcy.
It ensures that the available resources are concentrated where they are legally required first.
