Legal arrangements grant a creditor physical control or custody over an asset as security for the repayment of a debt. Under a possessory pledge, the borrower must deliver the collateral to the lender or a neutral third party until the loan is fully satisfied. This type of security interest is valued by lenders because it provides immediate access to the asset in the event of a default.
Collateral Control
Physical possession removes the risk that the borrower might sell, damage, move, or hide the property used to back the credit. In manufacturing, a possessory pledge might involve the storage of raw materials or finished goods in a warehouse controlled by the bank. This arrangement ensures that the value of the security remains intact and available for liquidation if needed.
Financing Security
Certainty of recovery allows lenders to offer better terms or higher advance rates to the borrowing firm. A possessory pledge is often required for high risk transactions or when the borrower does not have a long track record of performance. By holding the goods, the lender mitigates the operational and financial risks associated with the loan.
Operational Impact
Requirements to move assets into the custody of another party can create logistical challenges for the manufacturer. The use of a possessory pledge may limit the flexibility of the production team to use the materials exactly when they are needed. However, the trade off is often a much needed injection of capital that allows the business to scale its operations.
