When shares of restricted stock vest, the employer calculates the total tax liability due based on the current fair market value. Instead of delivering all the shares to the employee, the company retains a portion equal to the tax amount. The company then pays the cash equivalent directly to the tax authorities.

This mechanism avoids the market disruption that occurs when employees sell large volumes of stock to pay taxes. These transactions can put downward pressure on the stock price, especially if many awards vest at the same time. The clause simplifies administration for the equity team and removes the funding burden from the participant, who receives a clean net balance of shares.

From an accounting perspective, using this method can impact the cash flow of the company because cash must be used to pay the taxes immediately. It may also affect the classification of the equity award on the balance sheet if the settled amount exceeds the statutory minimum.
