Meaning
Professional valuation reports are commissioned by lenders to estimate the gross and net recovery values of industrial assets under accelerated sale conditions. Obtaining a liquidation appraisal provides a realistic assessment of what a company’s inventory, machinery, and equipment would fetch if sold in a distressed or orderly wind-down. This valuation forms the baseline for determining advance rates and credit limits for asset-based loan facilities.
The appraisal process is governed by standardized formulas that factor in current market demand, de-installation costs, and the time permitted to complete the sale.
Asset Valuation
Field inspections of manufacturing plants and warehouses are conducted by certified appraisers to catalog and assess the physical condition of the assets. The liquidation appraisal calculates both the orderly liquidation value, which assumes a reasonable period to find buyers, and the forced liquidation value, which assumes an immediate auction. Examiners analyze historical sales records, check maintenance logs, and evaluate the marketability of specialized machinery.
This rigorous assessment prevents lenders from relying on book values that may not reflect true market recovery.
Disposal Scenario
Different timeframes for asset disposal significantly influence the total cash generated during a company shutdown. If an orderly liquidation appraisal is applied, the seller usually has several months to locate buyers and negotiate prices. Under forced conditions, the auction must be completed within weeks, resulting in lower recovery rates due to the haste.
Lending Limit
Borrowing base certificates are adjusted dynamically based on the recovery percentages established by the latest appraisal report. Lenders typically apply an advance rate of eighty-five percent to the net orderly liquidation value of inventory to establish the borrowing limit. If a new liquidation appraisal shows a decline in asset values due to market saturation or technological obsolescence, the lender will reduce the credit line immediately.
This reduction protects the bank from shortfall risk if the borrower defaults and the assets must be sold to recover the outstanding balance.
