Meaning
International interpretations specify the exchange rate to use when an entity recognizes a non-monetary asset or liability arising from advance consideration. Under the guidelines of IFRIC 22, the transaction date for determining the exchange rate is the date of initial recognition of the advance payment. This rule prevents companies from using the subsequent date of asset delivery to measure the transaction value.
By fixing the rate at the point of cash flow, the interpretation ensures consistency between the advance payment and the final asset capitalization.
Transaction Timing
Determining the correct date is the principal task for treasury teams managing advance payments. When prepayments occur, the exchange rate on that day becomes the historical rate for the subsequent purchase of inventory or property. This process prevents arbitrary accounting adjustments during the lag between payment and delivery.
Advance Consideration
Prepaid expenses are classified as non-monetary because they represent a right to receive goods rather than cash. The guidance in IFRIC 22 clarifies that because these balances are non-monetary, they do not undergo subsequent revaluation at the closing rate. This classification protects the asset value from being altered by exchange rate swings during the construction or shipping phase.
Exchange Rate
Consolidation scripts run on the corporate ERP system to apply these historical rates automatically. This automation reduces the likelihood of manual calculation errors across multi-currency subsidiaries. Audit teams review these settings annually to confirm compliance.
