Cushion Calculation
Formula calculations deduct the current outstanding loan balance and outstanding letters of credit from the lesser of the borrowing base and the total facility limit. Lenders monitor this calculated excess availability cushion on a daily or weekly basis. When inventory values decline, this computed availability shrinks, requiring immediate capital injections or asset sales to restore the cushion.
Default Avoidance
Maintaining a sufficient cash cushion protects the enterprise from technical defaults during seasonal slowdowns. Companies use the facility to absorb unexpected operational cost hikes. If the margin drops to zero, the lender obtains the right to seize dominion over incoming payments.
