Negotiable instruments establish a commitment to pay a specified amount at a fixed future date after the presentation of shipping documents. Trading parties use a deferred payment draft to provide the buyer with time to sell the goods before the bill becomes due. This instrument functions as a form of short term credit provided by the seller.
Maturity Timeline
Calculation of the payment date starts from the date the documents are accepted or from the bill of lading date. Once a deferred payment draft is accepted, the obligation to pay on the maturity date is unconditional. The length of the deferral is a negotiated term in the sales contract.
Acceptance Procedure
Review of the presented documents by the bank ensures they comply with the letter of credit requirements. If everything is in order, the bank confirms the deferred payment draft and notifies the seller of the exact payment date. This confirmation gives the seller a legally binding promise of future funds.
Funding Gap
Liquidity needs may lead a seller to sell the accepted instrument to a third party at a discount. Because a deferred payment draft carries a future value, it can be turned into immediate cash through a process known as forfeiting. This allows the exporter to remove the debt from their books while the bank holds the risk of the buyer’s eventual payment.
Banks charge a discount rate based on the time remaining until maturity and the credit risk of the accepting institution.
