Meaning
Contractual priority for allocating surplus revenue toward debt repayment before equity distributions. Implementing a cash sweep waterfall ensures that any cash flow exceeding defined operational requirements is directed to lenders to reduce the outstanding principal. This mechanism functions as a protective shield for creditors in high-leverage manufacturing projects.
It limits the ability of sponsors to extract dividends when the debt-to-equity ratio remains above a specific threshold.
Allocation Sequence
Revenue enters the top of the structure and flows through a series of prioritized payment buckets. The cash sweep waterfall dictates that senior debt service, maintenance reserves and operating expenses receive funding before any residual amounts reach the sweep trigger. Once these primary obligations are met, the remaining capital is captured for accelerated amortization.
Mandatory Prepayment
Lenders measure the effectiveness of this provision by the speed at which it reduces the total exposure. Because the cash sweep waterfall automatically applies excess funds, it reduces the weighted average life of the loan. This rapid reduction in principal lowers the total interest expense over the life of the production facility.
Sponsors often negotiate for a partial sweep to retain some liquidity for unplanned capital expenditure or raw material purchases.
Financial Limit
Protection ends once the debt service coverage ratio reaches a pre-agreed level of stability. At this point, the cash sweep waterfall ceases to capture the surplus, allowing the company to retain its earnings for growth or shareholder returns. Reaching this milestone marks the transition from a restrictive debt-servicing phase to a standard operational mode.
